Planning to get one this week, so should I fork out more money for the 320gb or would I be fine with the 120gb version?

Also, what's the main purpose of the hdd?

For storing things on?

No, seriously, a lot of games use it for data streaming or game installs, the rest of the space is yours to store movies or music or dowloaded games, or whatever takes your fancy. Mine is normally full with TV shows due to my wife recording everything under the sun. Movies and music are stored on my PC, I stream those to the PS3.

Would it be easy to change the hdd if needed later? I'm assuming that since most of the stuff I want is already on separate hdd, I can just hook it up via usb instead of transferring everything over.
 
Is there any particular reason why I can't sign in to PSN? It was fine earlier, now it says either my email address, or password is incorrect.

They are both correct.
