I've been thinking about installing it on my PS3, but I'm not entirely sure what it actually does, so what exactly does it do? Are there any major advantages/disadvantages to installing it or not? And could it damage my PS3 in any way? Basically is it worth it or not? Any help will be much appreciated.

Well, it does what OSs do then. You can run Firefox, Office software, read your e-mail, etc. from the comfort of your couch.

Is it a lot of trouble to install/set-up? Also I'm thinking of upgrading the hard drive, but the Linux install will take 10gb, and plus the games are now taking around 5gb of space each, so I may just wait untill I've upgraded the HDD before installing it. (250gb should be enough shouldn't it?)

250Gb would be plenty.

But doesn't CELL have 8 processors each capable of doing its own job? OR have they not fully ustilized its potential yet?

Processors aren't particular good at Graphics Rendering, that's why PCs, games consoles have dedicated Graphics Chips.

Is there not some kind of hack to get the Graphics chip working?

I was considering installing linux on my ps3 but wasn't sure which distro to use.

Never used linux before but an OS on the ps3 would have been nice so I could sort music and crap better. But then again, I reckon I may just plug the good old pc into my new tv when I get it and just use ps3 for gaming :/

Can't really think of a reason to have linux on ps3 now.

That's because there is none. As weaste already pointed out the cell in the ps3 was never designed to do what a regular computer does daily. Unless you're looking for the cool factor. A dual boot computer would have far more real value. Or if you're really serious have it run using virtualization.

Most of the versions of linux now are so watered down it doesn't matter much which you install.

It's alright if you want to dable in Cell programming on the cheap, or have a simple computer next to your TV, but it's not going to compete with a PC. RSX is locked out, so therefore so is its RAM, leaving you with a 256MB Linux box. Costs nothing to do however, so no harm in trying it as it can run a word processor, web browser, e-mail client fine.
